The newer DVD players play just about every media format out there. You'll have to look in the manual or look up the model specs on line. I watch a lot of media files and about one in ten I'll see a message "File Not Supported"
There's another way to do it. You need a different type of wire. You need a coaxial cord which is pretty cheap and easy to get. You just hook the coaxial out from the back of the VCR combo to the coaxial in on the TV and put the and just press the coaxial input when you want to use it.
I don't know what type of TV you have, but if you have a stereo system tuner amp with optical "In" you can use that as your main audio source for the home theater system. There's other ways to have nice sound coming from TV. You don't really need all those speakers.

You won't notice much difference. Most 1080p files that have been compressed into MP4 usually are in the range of 1.5GB to 3.5GB. The same file in 720p is going to be less than a gig. I can fit up to 8 MP4 compressed blurays in 720p on a blank DVD.
