itouch/iphone application question?

Is their an application (app) that allows free texting AND has a text notifier when the itouch is in sleep mode or on home screen. (I have an itouch)

No. Textfree notifies you through email. Plus, it's only free to receive texts if your sender uses Textfree, otherwise you pay for the text. Since you have no control over what people use, this can get costly.
