why do islands make such an effective setting in films and literature?

Because islands both create a microcosm of our world and are removed from our own world, which leaves them open to imagination as well as still representing us effectively.

I think that it is because they reduce the world to manageable proportions where characters can't avoid each other too easily. In effect a mini world is created iwithin which all the characters can exist and all the action can take place.
